Avoidance Principles: Five Practical Rules for Management Discretion
① Never look only at Non-GAAP — always cross-reference the original GAAP numbers. If a company only emphasizes Non-GAAP and the GAAP figures are hard to find in the financial statements, that itself is a warning sign.
② Track "effective useful life," not "stated useful life." Effective useful life = net book value ÷ current-year depreciation; this can be calculated quickly without reading footnotes, and peer comparisons are straightforward.
③ Read the Critical Accounting Judgements section once a year. The items management itself identifies as hardest to estimate deserve even closer investor monitoring; changes in that section's language often signal problems earlier than the numbers do.
④ When segment reclassification occurs, manually reconstruct the comparable historical series. If the company does not provide restated prior-period figures, piece them together quarter by quarter from quarterly reports and earnings calls; an inability to reconstruct is itself grounds for a valuation discount.
⑤ DB Plan discount rate: compare it against AA corporate bond yields once a year. This comparison takes five minutes but captures one of the most commonly overlooked and potentially highest-impact discretionary manipulations.
Analyzing management discretion ultimately points to one core question: Are this company's accounting choices helping investors see reality more clearly, or helping management manage impressions? Both are legal, but only the former deserves a valuation premium.
